Should I be dropping everything into it to make it stronger? Or should I just be picking up random items and transmuting them?

You don't drop several items into the well to make it stronger.

You drop a single white item to spawn a well boss who will make that item's quality Magical + if you successfully defeat it along with a chance to get secondary drops.
