Well, De la Red also found his place in Madrid's first team (and also the national team), but sadly he had to retire due to a heart disease.
They've also produced Mata, Diego López, Soldado, Eto'o, Negredo (although technically he played for Rayo's B-team before moving to Madrid's B team), Kiko Casilla, Callejón, Parejo, Juanfran, etc... unfortunately not many of these players were given enough chances in Madrid.

I agree, it's sad that Madrid isn't using it properly. However, you also have to understand that the competition in the first team is absolutely ferocious, and unless someone truly remarkable like Jesé pops up, it will be had for him to break into the first team.
Fortunately, now they are loaning players or selling them with a buy-back option, to give them a chance to develop their potential. It worked well with Carvajal, and it could also work well with Morata. I hope the do this more often.
