It is base damage reduction Either before or after all penalties have taken effect. Say you do 100 dmg. You'd do: 1/6th pvp penalty. subtract 50% dr. Then you would subtract the integer dr being 7 of the grand total. Not 100% sure if its before or after the penalties, but its 7 regardless of how you look at it.

I looked up some equations.
100 damage -17%( 1/6th pvp) -50%dr - 7 integer dmg
100- 17%=83 dmg. 83 - 50%dr= 41.5. 41.5 - 7 integer dmg reduce= 34.5 total dmg after all penalties
That's a pretty good chunk of dmg taken away. But let's bump it to 5k ga for instance
5,000 - 17%= 4150.
4,150 - 50%dr= 2075
2075 - 7= 2068 ga dmg.
Then you add in the chance of D/A/E and %block. etc etc
